Filing Tips 3/14/06
Good news for filers who deducted state sales tax in 2004:
Refunds of their 2004 state income taxes are tax free, IRS says. The only way a state income tax refund can be taxed is if the recipient deducted income taxes on Schedule A, according to the Revenue Service.
Filers who deducted state income taxes can get a benefit, too. A state income tax refund is taxable only to the extent the deduction for state income taxes is more than the available sales tax write-off. Assume you could have deducted $5,000 in sales tax but elected instead to deduct $6,000 in state inocme taxes. If you receive a $2,500 refund of state income taxes, only $1,000 of it is taxed to you as income.
